Has anyone implemented something like this yet?

Where we have distorted image with text in it, and it has to be validated via a text box, just like what yahoo registration does?

Yes. Talk to Jonathan Ellis, he did a nice implementation of exactly that for his OpenACS 3.2 based sites.
